What Is Dutch Disease? How a Resource Boom Can Weaken Exports

There is a particular irony at the centre of Dutch Disease. The discovery that should diversify a nation’s options can end up narrowing them, leaving the economy hooked on one volatile commodity while the factories and farms that once earned foreign exchange wither. The process is gradual, which is exactly why it catches governments off guard.

It helps to think of the exchange rate as the economy’s master price. When it rises because of a resource boom, every exporter who does not sell that resource is effectively taxed, and every importer is effectively subsidised. The World Bank has repeatedly flagged this dynamic in resource-rich developing economies, where manufacturing is often young and least able to survive a long period of an overvalued currency.

    Examples from around the world

Sceptics raise fair points. Some argue that a stronger currency also lowers the cost of imported machinery and technology, which can help manufacturers modernise. Others note that service exports, from finance to software, may thrive even as goods exports suffer. A balanced reading of Dutch Disease treats it as a set of pressures to be managed, with gains and losses distributed unevenly across the economy.

Previous reporting here is also relevant; see this related article , which set out the background to this subject.

    Can governments prevent it?

The enduring value of the idea is that it converts surprise into foresight. A finance minister who understands Dutch Disease expects manufacturing complaints when the currency rises, treats them as a predictable side effect rather than ingratitude, and builds the funds, rules and investments that soften the blow. Resource wealth then becomes what it should be: a foundation for the whole economy, not a substitute for it.

Small countries face the sharpest version of the problem, because a single project can be enormous relative to their whole economy. A gas field that would be a rounding error for a large nation can double a small one’s exports, overwhelm its construction capacity and dominate its politics. For such states, regional cooperation, phased project development and especially strict savings rules are not refinements but necessities. International institutions now routinely advise small resource discoverers to negotiate development timelines explicitly, spreading the inflow across decades. The advice runs against every political instinct to develop quickly and visibly, yet the record of countries that rushed, and of those that deliberately slowed down, makes the economic case for patience about as clearly as economic evidence ever speaks on any subject.

How the squeeze spreads through an economy

Measuring Dutch Disease in practice is harder than describing it, and honest economists acknowledge the difficulty. Currencies move for many reasons, manufacturing declines for many reasons, and the two happening together does not prove one caused the other. Researchers therefore look for the specific fingerprints the theory predicts: a real exchange rate rising faster than productivity, resource and non-traded sectors expanding while traded sectors shrink, and wage growth concentrated in the boom and construction industries. Where those fingerprints appear together, confidence in the diagnosis grows. Where they do not, other explanations, poor policy, global competition, technological change, may matter more. This care matters because the wrong diagnosis invites the wrong cure. Subsidising every struggling manufacturer in the name of Dutch Disease wastes money if the true problem lies elsewhere, while ignoring a genuine case allows preventable damage to accumulate quietly beneath reassuring headline growth figures.

    The lessons of Dutch Disease

Investors reading about a new resource discovery can use the framework as a set of questions. Is the government saving the windfall or spending it? Is the currency rising faster than productivity? Are non-resource exporters investing or retrenching? Is public debt growing against future resource income? The answers distinguish booms that end in diversified prosperity from booms that end in crisis with surprising reliability. The same questions serve citizens assessing their own governments, and journalists assessing official claims that this time will be different. Sometimes it genuinely is different, as Norway demonstrates. But Norway’s difference was engineered, through a fund, a fiscal rule and cross-party discipline, not discovered by luck. That is the most useful sentence in the entire Dutch Disease literature, and the one worth remembering whenever a new boom is announced to public celebration and official confidence.

Readers who want to explore the subject further can visit the International Monetary Fund, where its fiscal guidance for resource exporters stresses saving during high-price years.
